New Federal Tax Break on Overtime Pay Begins January 2025
By: Stacie Finken | Product Owner
Under a new federal law beginning January 1, 2025, overtime pay will be exempt from federal income tax for four years, from 2025 through 2028. To ensure compliance and accurate reporting, employers will need to adjust both how they track and report overtime compensation. Here’s a breakdown of what’s changing, who qualifies, and what you should start doing in Accounting Master.
What’s Changing?
Overtime Pay Tax Exemption (2025–2028)
Beginning January 1, 2025, overtime wages will no longer be subject to federal income tax. This exemption is active through December 31, 2028, covering four tax years. Key points include:
- Still taxable under Social Security and Medicare (FICA).
- Federal tax savings will appear when filing 2026 taxes, even for overtime paid earlier in 2025.
- Eligible individuals can deduct up to $12,500, or $25,000 for joint filers, based on overtime earnings.
Eligibility Requirements
Only non-exempt employees qualify for this tax exemption. Additional criteria:
- Total gross income must be below $150,000 annually.
- Overtime pay must meet federal standards, meaning:
- Employees must be compensated at 1.5x their regular rate for hours worked beyond 40 in a single work week.
New Reporting Requirements
Accurate reporting becomes essential for both employers and employees to claim the benefit:
- Pay stubs must clearly display:
- Exempt or non-exempt status
- Regular vs. overtime earnings
- W-2 Forms will include a new “Overtime Pay” field beginning with the 2026 tax year.
To prepare for this law and ensure compliance, you should begin making the following updates to the Accounting Master software:
Pay Types
- Create separate pay types for regular and overtime pay.
- Double-check that overtime pay meets federal standards (1.5x pay over 40 hours/week).
- Ensure each employee’s profile includes their exempt/non-exempt status.
- The Overtime Exempt checkbox is in the Employee Compensation Detail
Pay Stub & Reports
- Pay status (exempt/non-exempt)
- MACC is compliant with this requirement, adding pay status to pay stubs and reports
- Separate lines for regular pay and overtime pay
- MACC is compliant with this requirement
Prepare for 2026 W-2 Changes:
- Aatrix and MACC are closely monitoring upcoming IRS guidance regarding the new overtime pay exemption. MACC will continue to track developments and keep you informed as new information becomes available.
